Is the usage of 'in that they' correct? Does GMAC accept such a usage?

In A, You mean to say teratoma is 'cancerous' and not 'cancer', right?

"in that" is a valid construction, though it is a bit out of fashion to use it, there are few problems in OG and GMAT prep which use ''IN That''
and "in that" is often easily the best way to express a certain relationship, especially in contrast to "because". BECAUSE is always correct when there is a cause and effect relationship. In this sentence there is no cause and effect relationship.

The sentence A has a meaning issue, if you read the original sentence it would mean

Teratomas are unusual forms of cancer because they are composed of tissues such as tooth and bone not normally found in the organ in which the tumor appears

Tooth and Bone are not formally found in the organ, this is not what the author wants to say, he wants to say tissue that compose of similar tissues such as tooth and bone not formally found...

To keep the meaning intact we have to use - in that they are composed of tissues such tooth and bone, tissues not formally found...

The tissues here is used as an appositive pronoun (is the renaming or amplification of something earlier in the sentence) and stand for Cancer tissues which are composed of tissues such as tooth and bone.
