Why is:
(1) He recommended that each driver report his tips. (correct)
(2) He recommended that each driver reports his tips. (incorrect)

Why is report not singular?

As per my understanding, Manhattan says that if Each is the subject of the clause, then the verb has to be singular...

here for the subordiante clause each is subject...so correct should be IMO #2.

Can someone please explain why is the rule of Manhattan not followed here ?

Because its a present subjunctive.. The form of the subjunctive in a present subjunctive is always in the third person singular of the present tense.

Ex:
1. It was required that I "report" the scores
2. It was required that he "report" the scores
3. It was required that we "report" the scores.

All three sentences are correct and they use singular verb.
