Wow long time since I've asked a question here, since my GMAT was over 2 years ago, but had this grammar question pop up today

Does the following sentence use "it's" incorrectly? "That's just how it's".
Gut tells me no, because I don't think "it" is the subject in this sentence. "That" is the subject, "is" is the verb. But I'm not sure what the actual rules are on contractions: when is it OK to use contraction vs. not? Thanks!
PS: Also what is "that" considered? A demonstrative pronoun right? And "it" is what type of pronoun?
