Biologists have encountered a new species of giant squid, one that they believe is a type heretofore unknown to science.

Answer E is correct.
Some verbs that refer to thoughts, feelings and opinions (e.g. BELIEVE, consider, feel, know, find, think, understand) can be followed by OBJECT+INFINITIVE (usually TO BE).
"That"-clauses used in such a context are informal and thus incorrect in the GMAT.
e.g. They believed her to be reliable.

why E without a "that" clause is not a run-on sentence?
